Downsides of Adjustable Rate Mortgages

Many homeowners in the last couple of years have been drawn in by the low starting rates of adjustable rate mortgages, or ARMS, and then shocked when their interest rate readjusts to an astronomical rate at the first opportunity. This system, in many ways, contributed to the rash of foreclosures and evictions currently sweeping the country.

Adjustable rate mortgages are a type of mortgage rate in which the interest rate that the homeowner pays varies from time to time. The interest rate is applied to the outstanding balance on the loan. Here, the interest rate varies based on the benchmarks. The initial rate may be very low, significantly lower than fixed rate mortgages in fact, but it then is allowed to re-adjust at a certain time.

One of the upsides of this type of mortgage is that it allows for very low payments at the beginning. This gives a new homeowner an opportunity to stash money away for a rainy day or furnish the house adequately before the payments really kick in.

Unfortunately, the biggest benefit is also the biggest downside. The low initial payment may lull the homeowner into thinking that he or she is financially ok in the new home when in fact that could not be further from the truth. Another huge downside of ARM is that they provide no certainty for the future. There is no way to gauge the interest rate that will be assessed at each readjustment.
